Since 1997, when Brazil began requiring taxpayers to document transfer prices, regulations prescribing fixed global profit margins have been fuel for intensive criticism. Before the introduction of Brazilian legislation containing transfer pricing rules,1 compliance with the arm's-length principle for related-party transactions was governed through regulations on disguised or hidden distribution of profits. However, no straight disposition applied specifically to cross-border related-party transactions. This was remedied with the enactment of Law 9.430/96, which covers cross-border transactions, even though it reduced the significance of market price comparisons.2 While Brazilian transfer pricing methods have names similar to those used internationally, the only methods that are similar are the comparable uncontrolled price (CUP) methods (there are two in Brazil: one for export and another for import transactions). Evidence of the differences in Brazil's methods include that the law imposed fixed gross profit margins on methods other than CUP for related-party export and import transactions. Several normative sources intending to limit price manipulations followed that 1996 law, explaining, complementing, and even changing its interpretation and contents.3 However, it is important to understand that although the profit margins are fixed--what could suggest a simplification of the transfer pricing practice-- many details must be considered when Brazilian transfer pricing rules are applied because of the complexity of the legislation. For example, the rules must be applied to each product, service, or right. Subjects, Related Parties Not so controversial as the application of methods is the description of subjects that are focsued on the transfer pricing requirements, although such description may trespass the description of related parties contained in Brazilian tax treaties. The concept of related parties, pessoas vinculadas, includes entities that are directly or indirectly involved somehow in the transaction. Exacerbating the situation is the fact that Brazil does not allow aggregation of transactions or limit application of its equirements to only the most relevant transactions. For each approach, the law describes a limited number of methods applicable to each product, service, or right Import Transaction Methods Method of Compared Independent Prices Since no other methods consider the comparison of prices adopted between non-related enterprises, the Method of Compared Independent Prices(PIC) is the only Brazilian method available that applies the arm s -length principle in This method is defined as the arithmetic mean of prices of goods, services and rights equivalent or similar to goods, services and rights selected within the Brazilian market or in other countries in purchase and sale operations under similar payment conditions. The price of imported goods, services, and rights purchased from a related party must be compared with the prices of equivalent or similar goods, services, and rights. Import Transaction Methods Method of Compared Independent Prices Since no other methods consider the comparison of prices adopted between non-related enterprises, the Method of Compared Independent Prices (PIC) 6 is the only Brazilian method available that applies the arm's-length principle in import situations. This method is defined as the arithmetic mean of prices of goods, services, and rights equivalent or similar to goods, services and rights selected within the Brazilian market or in other countries in purchase and sale operations under similar payment conditions. The price of imported goods, services, and rights purchased from a related party must be compared with the prices of equivalent or similar goods, services, and rights. This may be done through an internal or through an external comparison. Following this method, the taxpayer must determine the average of the wholesale price of identical or similar goods charged in the country of destination, under similar payment conditions. This average is reduced by the taxes included in the price that are collected in the country of destination. To ascertain the legal transfer price, a profit margin of 15 percent must be subtracted from the wholesale price, as the following example illustrates: Retail Price in the Country of Destination Less Profit Similar to the method above, the Retail Price in the Country of Destination Less Profit Method (PVV)21 considers the average of the retail price of identical or similar goods charged in the country of destination, under similar payment conditions, but reduced by the taxes included in the price that are collected in the country of destination. Since no intermediary commerce is present, the gross profit margin applied to achieve the legal transfer price is 30 percent, which must be subtracted from the retail price. Controversy remains over how to stipulate the export net profit before taxes, since the brazilian tax authority has not explained the calculation method clearly. In fact, four interpretations may arise with the result that the taxpayer actually has the export net profit o of the entire exported items to all of the related parties o calculated for each item sold to all of the related parties 9 for all of the items sold to each related party separately; and o for each item and for each related party Since there is no clear position from the tax authorities on this, the taxpayer can get lost and incur some risks Opening New Markets Another situation in which Brazilian rulings offer special transfer pricing conditions is when exports are intend to conquer new markets abroad. In this sense, exports to related parties may have average prices under 90 percent of those average prices in Brazil. To apply for this exception o the considered export items may not yet have been commercialized in the destination country, neither by the resident export company nor by any other related party, resident or not e products must be resold to consumers under a price lower than the price for any equivalent product in the destination country: o taxpayer must demonstrate that the nonresident related party is not going to realize a profit from the transaction moreover, if the resident company experiences losses, the taxpayer must stipulate a time limit for ending losses and moving into a profit mode; and o an"export plan"must be previously approved by the tax authorities
